Investing abroad: A complete guide to International Mutual Funds for Indian investors

Long-term wealth creators in India are looking beyond India in ever greater numbers. The trend is anchored by International Mutual Funds (equity-oriented schemes) that invest money in stocks of companies listed on stock exchanges outside India. Domestic investors get direct access to some of the largest, most impactful corporations globally.

What is a Global Mutual Fund?

Basically, international funds are equity funds that invest their investors’ money in foreign companies. They provide people with an opportunity to invest in the growth stories of tech giants, industrial giants, and consumer giants, which are not listed on Indian stock exchanges.

Why Go International? Key Benefits:

Direct Financial Exposure to Global Market Leaders: Investors are directly exposed to globally recognized powerhouses such as Facebook (Meta) and Google (Alphabet).

Portfolio Risk Reduction: Geopolitical and economic events have different impacts on regions. Global markets rarely move down at the same time. So if you hold foreign assets, you can smooth out the volatility you experience in your local market and reduce the risk to your overall portfolio.

Best for Long-Term Goals: These funds are apt for long-term financial objectives like retirement planning or children’s higher education abroad — goals that are at least 5 years away.

How Do International Mutual Funds Work?

In terms of structure, the process of buying an international mutual fund is identical to buying any regular domestic equity fund:

INR-Based Transactions: Investors invest in Indian Rupees and are issued mutual fund units against this.

Overseas Deployment: The fund manager converts and deploys such funds into shares of foreign companies listed on overseas exchanges. To implement this strategy, fund managers generally use one of two techniques:

Direct Equity Stock Purchase: Buy stock directly in foreign companies and create a personalized international portfolio.

Feeder Fund Structure: Aggregates investors’ money into an existing global fund with a pre-determined basket of international stocks.

These funds are managed and administered by Indian asset management companies with stringent regulatory oversight by the Securities and Exchange Board of India (SEBI), regardless of the route of execution.

Who Should Buy?

Global funds can open the door to global growth, but they’re not a cure-all. Financial advisors indicate four different profiles that are most suitable for this asset class:

Investors with a Well-Diversified Domestic Base: Those who are new to mutual funds are generally advised not to go straight to global equities. These funds are, instead, a perfect next step for more seasoned investors with a strong domestic stock or fund portfolio who want to diversify even more.

Fans of Global Brand Leaders: Everyday consumers depend on products from global powerhouses like Netflix, OnePlus, Apple, Facebook, and Vivo. Because these market leaders are not listed on Indian exchanges, international funds offer retail investors a structured avenue to share in their corporate profits.

Tactical Investors Capitalizing on Divergent Markets: Economies move through different cycles at different times. A clear historical example occurred in 2016: while India’s benchmark BSE Sensex rose by just 3.91%, the US market’s Dow Jones Industrial Average Index jumped 15.24%. International funds also enable Indian investors to enjoy the strong performance abroad even when domestic markets deliver modest returns or go through sluggish phases.

Long-Horizon Investors: It takes time to build a large corpus to meet big life goals. A minimum 5-year investment horizon insulates investors against short-term equity market fluctuations and allows compound interest to work effectively.

Global Taxation of Mutual Funds

When you invest in international mutual funds, it is easy to assume they will be taxed just like any other equity fund, as they buy shares of foreign companies. But Indian tax laws have different treatment for them. Your international fund returns are taxed as if they were debt funds rather than being taxed as an equity fund, so your tax liability purely depends on how long you’ve held your investment before selling it.

STCG: In case you redeem your units within 3 years of investment, then any profit that you make is treated as Short-Term Capital Gain (STCG). These short-term profits are taxed at your individual income tax slab rate and not a special flat rate.

LTCG: But, if you hold your investment for 3 years or more, your gains become Long-Term Capital Gains (LTCG). With this long-term structure, you pay a flat tax of 20% on your gains, but you get the added benefit of indexation, which is a tax benefit that adjusts your original purchase price for inflation over time, effectively reducing the overall profit amount that is subject to tax.
