ESOP taxation has two different stages i.e. exercise and sale. Learn about how Fair Market Value, holding periods and record-keeping requirements impact the AY 2026-27 return implications.

Employee Stock Option Plans (ESOPs) have become a vital component of the contemporary compensation packages, particularly in the tech industry, startups and new-age businesses. These options allow employees to buy company shares at a fixed price and so they are able to participate directly in the company’s financial growth. However, given the multi-stage nature of ESOP taxation, it is important to report this income correctly for AY 2026-27 to stay on the right side of the tax department and avoid any unpleasant notices.

Stage One: Pre-Exercise Tax

Importantly, ESOPs are not taxable on grant or vesting. The first tax trigger occurs only when an employee chooses to exercise their options and acquire the shares. Here the tax liability is calculated on the difference between the Fair Market Value (FMV) of the stock as of the date of exercise and the lower exercise price paid by the employee. Such difference is treated as a taxable perquisite under salary income by the income tax department. Employers generally show this in Form 16 and deduct the tax at source accordingly.

Stage Two: Taxation on Capital Gains from Sale of Shares

The second tax event is later when an employee sells their shares. Capital gains Any increase in the value of the stock from the exercise date to the final sale date is considered capital gains. The official cost of acquisition for the purpose of computing these gains or losses is the FMV which was used previously for calculating the perquisite tax. The sale of the shares will result in either short-term or long-term capital gains , depending on the period of ownership.

Special Rules and Record-keeping for Unlisted Startup ESOPs

An unlisted company is not traded on a public stock exchange, and no market price is easily available for it, so ESOPs are trickier to navigate. The Fair Market Value of these shares must be strictly calculated according to the required valuation rules and supported by official valuation reports. If you work at a qualified startup, you should also check to see if you qualify for any tax deferral provisions to ease the timing of paying taxes on exercised shares. Employees should keep copies of grant letters, exercise receipts, valuation reports and final sale statements to support these calculations and to fend off potential tax investigations.
